Musician’s $3M NFT Earnings Wiped Out by Taxes and Crypto Crash: A Cautionary Tale
Jonathan Mann, known for his "Song A Day" project, experienced a dramatic rise and fall in his financial journey through NFTs, offering a cautionary tale for digital creators.
The Rise: A $3 Million NFT Windfall
On January 1, 2022, Mann sold 3,700 song NFTs at $800 each, amassing approximately $3 million in Ethereum (ETH). Initially, he and his wife opted to hold onto the ETH, anticipating its value would increase. However, they lacked a clear financial strategy, which led to unforeseen challenges.
The Fall: Tax Liabilities and Market Collapse
Despite the ETH's value declining shortly after the sale, the U.S. Internal Revenue Service (IRS) taxed Mann's earnings based on the value at the time of receipt, resulting in a tax bill of $1.1 million—more than he had earned in the previous decade.
To avoid selling the ETH at a loss, Mann borrowed $400,000 by using some of his ETH as collateral through the Aave lending protocol. However, the May 2022 collapse of the Terra ecosystem caused the value of his collateral to plummet, leading to the liquidation of 300 ETH and a net capital loss of approximately $1.3 million.
The Recovery: Selling a Rare Autoglyph NFT
Facing potential liens on their home and the risk of losing his wife's retirement account, Mann sold a rare Autoglyph NFT he had purchased earlier. The sale fetched $1.1 million, which he used to settle the IRS tax debt. Due to the previous losses, this sale did not incur additional capital gains taxes.
Lessons Learned and Ongoing Endeavors
Mann continues to create and sell song NFTs daily, hopeful of future success. His experience underscores the importance of having a comprehensive financial plan, especially when dealing with volatile assets like cryptocurrencies. He advises fellow creators to "SELL. THE. ETH. IMMEDIATELY" to align revenue with tax liabilities and mitigate exposure to market fluctuations.
This narrative highlights the complexities and risks associated with NFT sales and cryptocurrency holdings, serving as a valuable lesson for digital artists and creators navigating the evolving landscape of digital assets.
